Is his sword the Sword of Chaos +2? And if so, why does it end up with a genie?

    Probably because Irenicus gave it to the genie because he was just too lazy to store it himself.
    In ToB, if have Ascension, you can give the sword back to Sarevok, and IIRC, it becomes a +4 sword, and yeah, it's his sword.

    In answer to OP's question... Charname beats Sarevok and takes his sword, Irenicys captures Charname (with sword), recognises that the sword is powerful and gives it to his genie to guard.

    Inlore explanation: You take it from Sarevok when he dies and have it on you when Irenicus' hirelings jumps you. Irenucs hands it to his genie, as @Crevsdaak said, possibly for safekeeping.

    Real explanation: BG2 was supposed to carry over three items (besides the pantaloons ;) ) from three separate lists upon importing a BG character - one Armour list, one Weapon list, and one Miscellaneous Item list. If you aren't carrying another item from those lists, the game defaults to one of the list items - you get the Mail of the Dead from that Illyich fellow, the Helm of Balduran from that bust-esque container (You can see the rest of the items on those lists here). The genie was supposed to provide you with the weapon, however the weapon importation script never worked like it should, so it always defaulted to the Sword of Chaos.

    Inlore explanation in light of real explanation: Irenicus kept one of your weapons after capturing you, perhaps as a trophy or to reward some henchman with at a later date or whatever reason, and gave it to the genie. Possibly for safekeeping.

    Let's not forget that it used to be the weapon of a bhaalspawn (Sarevok). It was much more powerful in the hands of Sarevoks than anyone else. There might be a possibility that he was trying to figure out this connection, perhaps for his own reasons, perhaps out of curiosity.

    The hell? He doesn't react to the presence of his sword unless you have a mod installed? That seems like a big oversight seeing as he even spesifically asks about his weapon and armour iirc.

    Unfortunately ToB was a very rush job and it shows. Just look at all the blatant exposition. They could have tried to build things up a bit, stretch them out, but its like they were trying their best to get things done ASAP. Considering I heard the company was in deep financial troubles, that may be accurate.
