I guess this is what happens when you roll a natural 1.

Does anything good ever come out? I've only found a couple ~25gp gems on occasion.

I was hoping for a side quest item, but i don't think its going to happen, probably just a little gold sink.

Besides those minor gems you can get Elven Healing Wine. It heals 2d8 health. You can also get a Potion of Invulnerability if you are lucky. There are also some low level scrolls that are available, with the best being Cure Critical Wounds probably. Generally though what you get from it is crap.

Tip: try using the bag with a Jester. ;)

What happens? Does it make his song work on the player?

Like Lord_Tansheron said, though, the dead cat is probably a "Schrodinger's Cat" pun. In Icewind Dale 2, there's a joke quest at the beginning of the game where you can carry around a dead cat hoping to cash it in for a quest, the absurdity of which is mocked in a later conversation. In Baldur's Gate, a dead cat is actually a quest item (and killing a cat is a way to end another quest.) Bioware and Black Isle love their dead cat puns.
